Can the Oil Crisis Ease as the Blockade Takes Effect?

As previously discussed, the U.S. blockade on Iran appears to be increasingly taking effect. It has now been six months since the United States and Israel launched attacks against Iran. Although a temporary ceasefire agreement was reached in June, no new peace agreement has been signed since then.

Meanwhile, Iran has been dealing with mounting domestic pressures. Recent reports suggest that Tehran's position may be beginning to shift as the country's economic and political environment becomes increasingly challenging.

Control of the Strait of Hormuz remains another major point of contention. The United States and Iran have repeatedly clashed in and around the strategic waterway, while vessel traffic has continued to decline. At certain points, average daily traffic has fallen to just over 10 vessels.

Against this backdrop, there is little indication that the global energy crisis will end in the near term. Oil prices have climbed from around $70 per barrel in mid-June to approximately $90 today, highlighting the profound impact the confrontation has had on global energy markets.

Why have the latest peace negotiations failed to produce an agreement?

At the heart of the dispute remains one fundamental issue: whether Iran should be allowed to possess nuclear weapons. President Donald Trump has repeatedly stated publicly that preventing Iran from obtaining a nuclear weapon is a non-negotiable red line. However, after several rounds of negotiations, the two sides have yet to reach a consensus on the issue.

• U.S. Energy Secretary Chris Wright recently stated that efforts to reach an agreement with Iran restricting its ability to acquire nuclear weapons have yet to produce results. If diplomacy fails, the United States could potentially resort to directly destroying Iran's nuclear capabilities in order to prevent the country from developing nuclear weapons.

• On the Iranian side, Mohammad Bagher Ghalibaf, Speaker of Parliament and chief negotiator, has acknowledged that the war following negotiations between Iran and the United States has inflicted severe economic damage on Iran.

Taken together, these statements show that the consequences extend well beyond volatility in global energy markets. The conflict is also having direct implications for exchange rates, inflation, employment, and household living costs.

Iran is the third-largest oil producer within the Organization of the Petroleum Exporting Countries (OPEC). The Strait of Hormuz has historically served as a critical route for regional crude oil exports, but the conflict has increasingly disrupted traffic through this vital energy corridor.

The conflict in the Middle East has driven a sharp increase in energy prices. In July, energy prices were still up approximately 14.7% year over year, making energy one of the primary drivers of headline CPI.

Energy prices began to retreat following their June peak, helping ease overall inflationary pressures. From an economic perspective, inflation remains above the Federal Reserve's 2% target, but it has moderated significantly from the highs recorded in June.

This week, investors should pay particularly close attention to the August U.S. CPI report scheduled for release on September 11. The key questions will be whether the decline in energy prices is beginning to feed through to inflation with a lag and whether underlying core inflation continues to moderate.

Developments in the Middle East remain a major variable. Whether crude oil prices remain elevated will therefore be an important factor to watch.

In my view, if inflation continues to move toward or below 3%, it could provide support for risk assets while strengthening expectations for interest-rate cuts. Conversely, if inflation rebounds, the higher-for-longer interest-rate environment could persist, potentially even increasing the likelihood of a rate hike this month.
